Open Text and the Debt-Funded Acquisition Problem

Open Text has grown by acquiring mature enterprise software with debt, a model that works only if acquired revenue holds up and integration stays on schedule. This piece examines where that strategy strains, and why leverage and cloud migration now matter more than the operating story.

Open Text's strategy of acquiring mature enterprise software assets and funding the purchases with debt has produced scale, and a balance sheet that now dominates the investment case. What was once a story about software margins and cross-selling opportunity has, over successive acquisitions, become a story about leverage, refinancing risk and the durability of acquired revenue, and investors need to weigh the balance sheet at least as heavily as the operating metrics.

The model

Buy established enterprise software with sticky maintenance revenue, cut duplicated cost, and use the resulting cash flow to pay down the borrowing. It works when the acquired revenue is genuinely durable and integration is executed on schedule. The logic is straightforward roll-up economics: mature enterprise software often carries high renewal rates and low incremental cost to serve an existing customer base, which makes it an attractive target for a buyer who can strip out duplicated corporate overhead, sales and support functions. The debt-funded structure amplifies returns to equity holders when the plan works, because the acquired cash flow services the debt while the equity captures the upside from cost synergies, without the acquirer having to issue as much new equity.

Where it strains

Acquired products in mature categories can decline faster than modelled if customers migrate to cloud-native alternatives. Revenue erosion combined with fixed interest obligations is the failure mode. This is the central risk with any debt-funded roll-up of legacy software assets: the acquisition thesis typically assumes a slow, manageable decline in the acquired product's revenue, offset by cost cuts and modest cross-selling into the existing customer base. If customers migrate away faster than assumed, perhaps because a competitor's cloud-native product reaches feature parity sooner than expected, the revenue side of the equation deteriorates while the interest expense on the acquisition debt does not. Unlike operating costs, debt service cannot be flexed down quickly, which is why leverage turns a manageable revenue decline into a balance sheet problem if it is not addressed early.

Integration risk compounds financial risk

Beyond the revenue durability question, each acquisition carries execution risk around combining sales forces, support organisations, data centres and product roadmaps. A roll-up strategy that has worked across several prior acquisitions is not automatically insulated from a difficult integration on the next one; each deal has its own customer base, contract structure and technical architecture. When integration is delayed, the promised cost synergies arrive later than planned, at the same time the acquisition debt is already accruing interest, which puts additional pressure on the leverage trajectory that the market is watching.

Refinancing and rate sensitivity

A balance sheet built through successive debt-funded acquisitions carries refinancing risk that is distinct from the operating risk described above. As tranches of acquisition debt come due, the cost of refinancing them depends on prevailing interest rates and on the company's credit profile at that time, both of which are outside management's control. A company that has been able to term out debt at favourable rates in the past is not guaranteed to be able to do so again, particularly if leverage has not declined as quickly as planned because of the revenue erosion risk discussed above. This is why credit rating trajectory and debt maturity schedules deserve as much attention as the income statement.

Cloud transition as the offsetting variable

The company's own investment in cloud-native products and in migrating its acquired customer base to cloud delivery is the mechanism by which it can offset the structural decline risk in legacy licenses. A rising share of cloud revenue signals that the acquired customer relationships are being retained and monetised in a durable format rather than simply harvested for cash flow until they lapse. This is the clearest evidence available to distinguish a roll-up that is modernising its asset base from one that is managing a book of business into decline.

What to watch

Track net leverage against management's stated target and the pace of any deleveraging following the most recent acquisition. Watch organic growth excluding acquisitions as the cleanest measure of underlying demand for the existing product suite. Monitor cloud revenue as a share of total revenue and its growth rate, since that is the best signal of successful modernisation. Follow debt maturity schedules and any credit rating actions, since refinancing terms will materially affect the economics of the entire acquisition strategy going forward.
